Question

A commodity merchant buys a cargo of crude and ships it to a refinery, capturing a gross spread of 2.50 dollars per barrel between its purchase price and the destination price. The costs of actually moving and funding the cargo, freight, insurance and financing, add up to 1.60 dollars per barrel. What is the net margin the merchant keeps per barrel, and why does a model with such a tiny per-barrel margin work as a business at all?

Let's start with the arithmetic, because it is short, and then dig into why such a thin number can be a real business.

The gross spread is the gap the merchant captures between buying the cargo and selling it at the destination. Here that gap is 2.50 dollars per barrel: the destination refinery values the crude 2.50 dollars more than the merchant paid for it. But that gross spread is not profit, because moving the cargo there costs money. The merchant must charter a tanker (freight), insure and inspect the cargo, and finance it (pay for the oil at loading, then wait weeks to be paid at discharge, tying up cash that has a cost). Those costs total 1.60 dollars per barrel.

The net margin is simply the gross spread minus the cost of transformation: \begin{equation} 2.50 - 1.60 = 0.90 	ext{ per barrel} \end{equation} So the merchant keeps 0.90 dollars per barrel. Notice that nearly two thirds of the gross spread was eaten by logistics and financing, and only the remaining sliver is profit.

Now the real question: how can a business live on 0.90 dollars a barrel? If the underlying crude is worth around 80 dollars, that net margin is only about 1.1 percent of the flat price (the outright level of the commodity). That is the defining financial signature of merchant trading, and it works for three linked reasons.


	Margins are thin by naturea merchant is not a casino taking big directional bets; it is a wholesaler moving physical barrels from where they are abundant to where they are scarce. Competition between trading houses pushes the spread down close to the cost of doing the job, so the markup on any single barrel is always small.
	Volume is enormousbecause each barrel earns so little, the only route to a meaningful profit is scale. The largest houses turn over hundreds of millions of tonnes and hundreds of billions of dollars a year. Thin margin times vast volume is the whole equation. A single cargo of 500,000 barrels at 0.90 dollars each already turns the tiny per-barrel figure into 450,000 dollars, and a house runs many such cargoes continuously.
	Cheap, reliable financing makes it repeatablethe capital is tied up in working capital (inventory in transit and money owed by buyers) rather than in oilfields. The merchant funds each cargo with bank credit, captures its sliver, gets paid, and recycles the same balance sheet into the next cargo. Turning a borrowed balance sheet over many times is what converts a 1.1 percent margin on sales into an acceptable return on the equity actually at risk.


So the answer is 0.90 dollars per barrel, and the model works because that thin margin is repeated over huge, financed volume.
